Alphabet's AI Boom Meets a Cash-Flow Reckoning

Alphabet's latest quarter delivered a paradox that investors are still working through: search activity is running hotter than at any point in five years, yet the advertising revenue it generates is thinning out. That mismatch, combined with a hefty capital-spending bill, sent the stock down 5.2% yesterday to close at €252.35.

At the center of the tension is AI Mode. Philipp Schindler, speaking alongside the quarterly results, flagged the format's lighter monetization as a drag on growth. Search and other advertising revenues grew at their slowest pace in five quarters, and they account for roughly half of group revenue. CEO Sundar Pichai, meanwhile, pointed to the strongest annual growth in Google search queries since 2020 — proof that rising usage and weaker monetization can coexist. What matters for valuation is how much ad revenue Alphabet actually converts from that extra demand. The company is expanding ads into AI Mode and AI Overviews but has not disclosed standalone revenue for AI Mode, leaving investors without a direct gauge of how quickly the new format is closing the gap with the traditional product.

Cloud Carries the Counterweight — With Caveats

Google Cloud provides the offset. Revenue jumped 103% to $30.7 billion in the third quarter of 2026, and operating profit more than tripled year over year. The backlog tells a more nuanced story, though. According to Bloomberg, the cloud order book stood at $560.8 billion at the end of September, of which $16.8 billion stems from a multi-year contract with Crux AI. That Blackstone-linked project alone contributed more than a third of the quarter's backlog increase. Alphabet holds a stake in the joint venture — a detail that doesn't invalidate the contracts but does temper their value as evidence of broad-based external demand. The finance chief added a further caveat: external computing capacity could weigh on cloud margins in the near term.

Should investors sell immediately? Or is it worth buying Alphabet?

A Balance Sheet Built on Obligations

The spending side of the ledger is where the debate sharpens. Alphabet carries more than $1 trillion in purchase commitments, future leases and other obligations, alongside roughly $98.5 billion in contingent liabilities disclosed in its quarterly report. Under certain conditions, the company could also be required to buy back up to $6.6 billion in AI chip systems. None of these represent immediate cash outflows, but they explain why investors are scrutinizing financing and returns on capital rather than revenue growth alone.

Free cash flow came in negative for the quarter — minus $9.07 billion, per Reuters — against capital expenditures of $51.4 billion. The guidance filed Wednesday offered no near-term relief: the current-year forecast held at $195 billion to $205 billion, and management expects a significant further increase in 2027. A longer stretch of heavy capital commitment could mean that even sustained cloud growth fails to translate quickly into positive free cash flow.

Bank of America is nonetheless sticking with its buy rating, trimming its price target to $380 from $430 and valuing Google Search at roughly ten times earnings. The cheap multiple on search, in the bank's view, is the opportunity; the burden of proof sits on Alphabet to show that new search formats can convert growing usage into revenue and that cloud can carry the weight of its obligations. Until the next set of results — and more detail on the 2027 spending ramp — the interplay between cloud growth, search monetization and free cash flow will be the truest test of whether the AI buildout is paying for itself.
